U.S. Postal Service Pension Suspends $800 MM Contribution

Let me start out by saying that the persons at my local post office are courteous, helpful and generally terrific people. That said, like most, I was surprised at the news about a suspension of nearly a billion dollars owed to this federal pension plan.

I guest blogged about this issue for CNBC on June 23, 2011. My commentary is reproduced below.

No Pension Checks for the Postman to Deliver?

The mail gets delivered in rain or snow but it might not include pension checks for postal workers. According to a June 22, 2011 press release from the United States Postal Service, it intends to suspend what it owes to its pension plan as a way to “conserve cash and preserve liquidity.” By doing so, it frees up $800 million in cash for the current fiscal year.

This federal plan sponsor is not alone.

In what seems like an unending stream of bad news on the government pension front, countless cities and states are making adjustments to their existing pension and health care plans for retirees.

Two legislative bills in Minnesota would freeze public pensions as of July 1. Following an arbitration, City of Detroit policemen will see smaller payouts. Florida teachers are suing over a new retirement income tax. Congress is seeking more transparency about public pension plan IOUs and has talked about how large scale municipal bankruptcies related to retirement plan liabilities could adversely impact the financial landscape.

While some sources say that the underfunding crisis is improving for states and cities, others angst that the problem is getting worse and that major reforms are needed now. As we head into an election year, politicos are atwitter about the funding gaps associated with entitlements like Social Security and Medicare. Add underfunded public and corporate plans to the mix and things get scary fast.

Some retirement plans are trying to make up for losses by investing in riskier assets. Absent a robust risk management infrastructure, taking on more risk could worsen funding problems later on.

There are solutions but someone has to lead the way. Raising taxes and/or rescinding benefits is unhappy news to voters. More likely to occur is a legislative mandate to pass the retirement plan hot potato onto Corporate America.

Unfortunately, individuals are unlikely to escape unscathed. The tax man cometh almost surely. Joe Q Citizen may end up footing the bill for someone else’s pension plan even if his doesn’t offer one. The gap in funding for entitlements, public plans and personal savings makes for a trifecta with few winners unless material changes are made soon.

A New World check-up

So it’s off to the New World for 2 ½ weeks with a visit to friends and family in Toronto and then on to Arizona and Utah to soak up some of nature’s majesty. Seen through the prism of the Old World’s media, times are just as bad over there as they seem to be over here.

Fundamentally, both worlds are grappling with the same problem – societies that have been living well beyond their means for a generation. Rapidly ageing populations coupled with below-replacement birth rates are leading Europe and the Americas down a trail first blazed by Japan some 20 years ago. The debts for the good times are now due and the coffers are empty.

Even as this process ground on relentlessly, governments everywhere hobbled productivity with unrealistic minimum wages, working-time directives, market-distorting subsidies & taxes, pie-in-the-sky environmental objectives and regulation upon regulation.

An optimistic view would be that a general consensus in most countries of the nature of the problem has taken hold but each country’s response has been different. The first casualty, Iceland, immediately admitted the errors of its ways and just bit the bullet. The EU’s Mediterranean members seemed to be in denial for the longest time in hopes that something will turn up – mostly German money. The EU’s masters – Germany and France – are putting their faith in yet another grand master plan for the European project.

Here in the UK, the consensus on deficit reduction is largely holding with the argument being mostly about speed and depth. The test will come as the modest cuts now in the works actually come into effect over the coming years.

Over in the U.S., the hangover from fighting two wars while spending at home like there’s no tomorrow hasn’t been cured yet. They haven’t even agreed on a course of treatment. In time-honoured American fashion, it’s taken the grass-roots Tea Party movement to grab the politicians by the scruff of the neck to force recognition of the real problem. America usually gets it right in the end but time is running out.

That leaves Canada. From afar, it seems like an oasis of sanity in a tempestuous world. The country went through its fiscal crisis back in the early 1990s and, amazingly, seems to have learned its lesson. The banks are solid and government debt mostly manageable. However, it’s extremely dependent on exports of commodities to America and Asia and, ultimately, its economic fate will be determined in Washington and Beijing.

It’s been a good year for pessimists in the Old World. Let’s see if the New World offers any relief.

FTSE 100 jumps nearly 3% as bank shares recover

Traders were in buoyant mood as the market played catch-up to the US and Asia after the bank holiday, with bank shares leading the way.

Royal Bank of Scotland rose 1.76p to 23.64p as analysts at Deutsche Bank issued a positive note on the sector generally, and RBS in particular. Deutsche raised its recommendation on RBS from hold to buy after its recent falls, with a 35p price target. Analysts Jason Napier and David Lock said:

There is a right price for everything, and we think the last month's moves are overdone. We expect strong management will continue to deliver value in core while managing non-core risk. We expect earnings and capital formation will (ultimately) surprise positively.

Deutsche labelled Barclays, up 10.4p at 165.4p, as its top pick in the sector, and also put a buy rating on Lloyds Banking Group, 2.315p better at 32.03p. Part of the reason was a recent spate of share purchases by bank directors. Deutsche said:

Evidence on the aggregate wisdom of bank directors in the timing the purchase and sale of equity may be mixed but, assuming that no matter how wealthy an individual might be, knowingly wasting money in buying stock at the wrong price is fairly unlikely, means there is some information inherent in insider buying and selling activity. In recent days we have seen stock purchases by the chief executives of Barclays, LBG and RBS in particular.

The sector also benefited from news of the merger of two Greek banks, as well as comments from EU commissioner Olli Rehn who said the health of EU banks had improved over the past year.

With the boost to bank shares, the FTSE 100 finished 138.74 points higher at 5268.66 - its biggest increase since August 11. The rise added �36bn to the value of Britain's top companies and came despite an uncertain start on Wall Street following disappointing US consumer confidence figures ahead of Friday's key US non-farm payroll data.

Mining groups were also wanted as risk appetite returned, with Vedanta Resources up 91p at �13.37 after JP Morgan Cazenove highlighted the company as a beneficiary of emerging market growth. Lonmin climbed 100p to �12.75 and Fresnillo finished 121p higher at �19.99.

Smith and Nephew added 22.5p to 596.5p on renewed talk of a possible bid from a rival, with US group Styker and a price of around 850p a share mentioned. S&N has long been tipped as a takeover target, with Johnson & Johnson and Biomet both suggested in the past as potential predators.

But retailers slipped back, with Tesco down 0.8p to 364.8p despite a positive note from Shore Capital after the broker visited the supermarket group's Fresh & Easy business in the US. Analyst Clive Black said:

We return believing that F&E's 'new plan' is making a positive difference and we are materially more confident that it can reach what we deem is a first 'step to heaven' of breaking even. More to the point, we assert that the contribution of refitted stores, stronger new outlets and positive operational gearing means that F&E is on a more robust path to contribute to group earnings, so carrying growing implicit investment value; we forecast 'step 2', a first full year of profitability, in 2013/14. Step 3, becoming accretive to group return on capital employed, is a longer-term prospect, but progress in steps 1 and 2 build our confidence in such a possibility. Such progress should materially benefit Tesco's share price; we reiterate our buy recommendation.

Elsewhere Bwin.partygaming was 7.4p better at 110p ahead of first half results on Wednesday. Earlier this month the company was said to be in the sights of a possible predator, with Las Vegas casinos group Wynn Resorts one name mentioned.

Perform, which supplies live sports video, news and data to mobile operators and broadcasters, rose 13.7p to 182.7p after it reported results in line with expectations and gave an upbeat outlook. It made a �2.2m loss in the first six months of the year, but this included �4m of costs associated with its flotation at 260p a share in April and its purchase of Goals.com. In a buy note Patrick Yau at Peel Hunt said:

After a difficult IPO, Perform Group has reported a solid set of interims, with a good start to the second half signalled by management. Operational metrics are all pointing in the right direction and we remain positive on the company's digital content model with its global opportunities. The shares trade at a premium to most stocks in the media sector, but we expect that the company has done enough to maintain this gap.

Lower down the market, GGG Resources added nearly 8% to 22.5pafter it agreed to end its hostile bid for Australia's Auzex in favour of a merger of the two companies. The deal brings the Bullabulling gold mine, currently split between the two companies, under sole ownership of the merged business. The other Auzex operations will be demerged. GGG's broker Collins Stewart said:

This clears the uncertainty surrounding the hostile bid already on the table for Auzex (which will be dropped), allowing the market to refocus attentions on the significant potential at the Bullabulling project.

Calculating the optimal progessive income tax

An interesting new paper from Peter Diamond and Emmanuel Saez, trying to calculate what would be the optimal top tax rate to have in a progressive income tax system. Worth taking seriously as one has a Nobel and the second is tipped to be an obvious choice in years to come.

The things that need to be balanced are that the poor like an extra £ of redistribution more than the rich hate losing an extra £ to taxation and there will be behavioural changes as a result of changes in taxation rates. So, the calculation is really, what's the top rate at which we can snaffle as much as we can off the rich to give to the poor without killing that rich goose that lays those golden eggs?

The answer?

As an illustration using the different elasticity estimates of Gruber and Saez (2002) for high income earners mentioned above, the optimal top tax rate using the current taxable income base (and ignoring tax externalities) would be ?*=1/(1+1.5 x 0.57)=54 percent while the optimal top tax rate using a broader income base with no deductions would be ?*=1/(1+1.5 x 0.17)=80 percent.

You can just see it now, can't you? Whoopee! Tax the rich more!

Well, actually, this research was done for the US but let's apply it to the UK. This is the top tax rate for the top 1% as well: roughly those who currently pay the 50% income tax rate in the UK situation. It's also not the income tax rate. It's the total marginal tax rate: so we must include national insurance as well, that 13.8% that employers nominally but workers actually pay at such income levels.

So, we've firstly got evidence that the 50 % income tax rate in the UK is above the optimal level for that with the NI takes us well over our calculated to be optimal level of 54%. We'd need to have a top income tax rate of some 42, 43%, for the total marginal rate to be at that optimal 54%.

So, this is good, isn't it? Cut taxes now!

There's also a much more important difference that we should note between the US and UK tax systems. A US citizen is taxed on global income in the US. If they leave the country they still pay US taxes (with a large tax free allowance, with credits for foreign taxes paid). So the only possible behavioural response for a US citizen to such high tax rates is to just earn less money.

For a UK citizen of course this is not true. We can work less, take more leisure, if we think the Treasury is taking too much off us, just as can the American. But we can also leave. In fact, we're signed up to the EU which guarantees that we can move. Also, it guarantees that you cannot discriminate between EU citizens on the basis of national origin. So a Brit living in France would pay tax just like anyone else living in France: it would not be possible for the UK Treasury to insist that income made outside the UK were to be taxed at some special UK citizen only rate.

This escape hatch means that the optimal top rates decline: by quite how much no one as yet knows but it is obvious that they do decline.

So this is even better. We need to really cut taxes now!

And as to that mooted 80% top marginal rate? If we had a broader tax base and no deductions? That ability to bugger off and thumb ones' nose at the Treasury still applies. Meaning that the up to date research from two of the world's finer economists tells us that UK income tax rates are too high.

As, of course, we here at the ASI have been telling you for decades.
